I created an app that takes pictures and stores them within the application behind a password (it does other things but this is why Apple rejected it).
Apple rejected the app because:

We found that your app exhibited one or more bugs, which is not in compliance with the App Store Review Guidelines.
Taken pictures are not saved in the photo library."
However, I can think of at least one app that stores pictures in the application and then allows you to save it to the photo library (the same thing my app does). That app is Camera+.
I wrote a response on March 13th stating this fact (I wrote it in the little box underneath their explanation). So far I have heard nothing?
What would you suggest is the next step? Wait for a response (and if so, how long)? Appeal the decision? Or just make the changes (which will significantly alter my application)?

...I haven no experience with app store but isn't this comment from them suggest that the bug in your app is about the photos not being saved as they should be?

Why do you want to release an App with bugs? Why not fix the bugs and try again. I totally agree with them to reject the App if it's clearing that the App contains bugs. That's why the App Store is so much better then the competitors. In my opinion they can even be thighter sometimes, still a lot of crap gets released in the App Store.
You can also check with the developer agreement and see if there is something specifically baring this functionality.
However, like fuzzygrizzly says, from what you wrote, it sounds like there is a bug that does not let the images be saved and THAT is the problem Apple has. Do additional testing and trying it in different ways. Give it to somebody else to try, without telling them exactly how it works, and see if they can make it happen.
As a long time developer, I can say there is a big value in having a separate person test/QA a product, because they will inevitably try it in ways the developer never thought of and hence never tried.
In my experience, Apple will tell you by number the area in the developer agreement you are not abiding by.
